Hidden Liability Structures

Hidden liabilities are obligations that do not announce themselves. They are not labeled "liability" or "indemnification." They hide in warranties that promise outcomes you cannot guarantee, representations that assert facts you have not verified, and compliance obligations that reference external standards you have not read. The most expensive provision in a contract is often the one that nobody negotiated because nobody recognized it as a liability.

1. Warranty Liabilities Every warranty creates a potential liability for breach. "Party A warrants that the Services will conform to the specifications" means that any deviation from specifications is a breach, and breach triggers whatever remedies the contract provides. The warranty scope determines the liability scope. A warranty that covers "all deliverables" creates broader liability than one that covers "the specific deliverables described in Exhibit A." [RISK]: Broad warranties in AI contracts are particularly dangerous because AI outputs are probabilistic and may not "conform to specifications" in every instance.
2. Representation Liabilities Representations are statements of fact. "Party A represents that it has all necessary rights to provide the Services" means if Party A does not, in fact, have those rights, the representation is false and Party A is liable for the consequences of the misrepresentation. Review every representation as an assertion you must prove true — because if it is proven false, the liability follows.
3. Incorporation by Reference Provisions that reference external documents — "in accordance with ISO 27001," "consistent with industry best practices," "as required by applicable law" — incorporate the content of those external documents into the contract. You are now obligated to comply with every requirement in those documents, whether or not you have read them.
